Virelia Foster: How I Assess Earnings Quality in Financial Statements

When a company reports higher profits, I usually start by comparing its latest financial statements with previous periods. I want to understand what has changed in the business and whether the improvement is likely to continue.

Revenue growth and operating margins are useful starting points. If sales are increasing but margins are declining, I look more closely at operating expenses and the costs associated with expansion.

I also check for unusual items. An asset sale, a temporary tax benefit or a change in accounting estimates can significantly affect net income without reflecting an improvement in everyday operations.

The notes to the financial statements often help explain these differences. I pay particular attention to revenue recognition, provisions and changes in accounting assumptions.

Operating cash flow provides another useful reference. When profits and cash generation move in different directions for several periods, I want to understand why.

For me, earnings quality comes down to understanding how consistently a business can generate profits from its regular operations.
