How ESOP Dilution Actually Works: A Practical Guide for Startup Employees

You join a startup and receive 10,000 ESOPs.

It sounds exciting.

Then you start wondering:

“How much could these actually be worth?”

That question is surprisingly difficult to answer.

The number of options you receive is only one part of the equation. As a startup raises funding, expands its option pool, grows in valuation, and eventually reaches a liquidity event, your effective ownership can change.

That is where dilution becomes important.

I started looking into this problem because I realized that startup employees are often given an ESOP number, but that number alone doesn't provide much clarity about the potential financial outcome.

So in this article, let's break down how ESOP dilution works with a simple example.

What is an ESOP?

An Employee Stock Option Plan (ESOP) gives eligible employees the right to purchase company shares in the future at a predetermined exercise price, subject to the terms of the plan.

For example, imagine a startup gives you:

10,000 options
Exercise price: ₹20 per share
Fully diluted shares: 1,000,000

If all 10,000 options represent shares in that fully diluted share count, your initial ownership would be:

10,000 / 1,000,000 = 1%

At first glance, you might think:

“I own 1% of the company.”

But that percentage is not necessarily permanent.

The company can raise new funding, create additional shares, or increase its employee option pool.

That's where dilution comes in.

What does dilution actually mean?

Dilution happens when the total number of shares increases while your number of shares stays the same.

Imagine you own:

10,000 shares

and the company has:

1,000,000 fully diluted shares

Your ownership is:

1%

Now suppose the company issues additional shares as part of a funding round.

The total share count increases.

You still have your 10,000 shares, but they now represent a smaller percentage of the company.

You haven't necessarily lost shares.

You've been diluted as a percentage owner.

A simple funding-round example

Let's say the startup currently has:

1,000,000 fully diluted shares

You own:

10,000 shares

So:

10,000 / 1,000,000 = 1% ownership

Now the company raises a new funding round.

Suppose:

Pre-money valuation = ₹80 crore
New investment = ₹20 crore
Post-money valuation = ₹100 crore

The new investors therefore own:

₹20 crore / ₹100 crore = 20%

Existing shareholders collectively own the remaining:

80%

Your ownership is therefore approximately:

1% × 80% = 0.8%

You still have 10,000 shares.

But your ownership percentage has moved from:

1% → 0.8%

That's dilution.

But dilution isn't automatically bad

This is one of the most important things to understand.

Seeing your ownership percentage decrease can sound alarming.

But percentage ownership is only one side of the equation.

Imagine:

Before the funding round

Company valuation:

₹80 crore

Your ownership:

1%

Approximate paper value:

₹80 lakh

After the funding round

Company valuation:

₹100 crore

Your ownership:

0.8%

Approximate paper value:

₹80 lakh

Your percentage decreased.

But the company's valuation increased at the same time.

So your potential value did not necessarily decrease.

And if the company grows significantly after the funding round, your smaller percentage could eventually represent a much larger amount of money.

This is why looking at ownership percentage alone can be misleading.

The option pool can create another layer of dilution

Funding isn't the only reason dilution happens.

Startups often maintain an employee option pool so they can grant equity to future employees.

Suppose the company currently has an option pool representing 10% of the fully diluted company.

Before a new funding round, the company may decide that it wants the pool to represent 15%.

That means additional shares may need to be created for the option pool.

Your percentage ownership can therefore decrease even before considering the new investor's shares.

This is one reason startup equity calculations can become surprisingly complicated.

A simplified example with option-pool expansion

Let's continue with our example.

Assume:

Total fully diluted shares = 1,000,000
Your shares = 10,000
Current option pool = 10%
Target option pool = 15%

If the company increases the option pool before the funding round, the total fully diluted share count increases.

Your 10,000 shares remain the same.

But the denominator becomes larger.

So your ownership percentage decreases.

Then the funding round happens.

The new investors receive additional shares.

Your percentage decreases again.

The result can be significantly different from simply calculating:

“My shares ÷ old total shares.”

This is why the fully diluted share count matters so much when evaluating ESOPs.

Fully diluted shares vs. outstanding shares

This distinction is easy to overlook.

A company can have:

Existing issued shares
Founder shares
Investor shares
Employee options
Shares reserved for an option pool
Other potentially dilutive securities

When thinking about ownership, you generally want to understand the company's fully diluted capitalization, not just the number of currently issued shares.

For an employee, the important question isn't simply:

“How many options do I have?”

A better question is:

“What percentage of the fully diluted company do those options represent?”

And even that is only the starting point.

Exercise price matters too

Suppose you have:

10,000 ESOPs

with an exercise price of:

₹20

To exercise all of them, you would need:

10,000 × ₹20 = ₹2,00,000

So even if your options eventually become valuable, you need to consider the amount required to exercise them.

For example, if the eventual value per share is ₹500:

10,000 × ₹500 = ₹50,00,000

But the potential gain is not simply ₹50 lakh.

You also need to consider the exercise cost and, depending on the jurisdiction and circumstances, taxes and other costs.

This is why ESOP value should be thought about in terms of potential outcomes, rather than just the headline number of options.

What happens if the company keeps growing?

This is where ESOPs become interesting.

Let's imagine your ownership eventually becomes:

0.6%

after several funding rounds.

That might sound much smaller than your original 1%.

But suppose the company eventually reaches a valuation of:

₹500 crore

Then:

0.6% × ₹500 crore = ₹3 crore

That's the basic reason employees shouldn't evaluate equity based only on the percentage they currently own.

A smaller percentage of a much more valuable company can potentially be worth more than a larger percentage of a much smaller company.

Of course, this is only a simplified illustration.

A real outcome depends on the company's capitalization, liquidation preferences, share class, exercise price, taxes, the actual exit price, and other terms.

So what should an employee actually look at?

If you're evaluating an ESOP offer, don't stop at:

“I received 10,000 options.”

Try to understand at least these things:

  1. Number of options

How many options are you receiving?

  1. Exercise price

How much will it cost to exercise them?

  1. Fully diluted share count

What percentage of the company do your options represent?

  1. Vesting schedule

When do the options actually vest?

  1. Option pool

How large is the current pool, and could it be expanded?

  1. Future funding

Could future investment rounds dilute your ownership?

  1. Company valuation

What is the current valuation, and what assumptions are you making about future growth?

  1. Liquidity

How and when could the equity actually become realizable?

These questions provide a much clearer picture than the number of options alone.

The bigger lesson about dilution

The most important thing I've learned while working through ESOP calculations is this:

Dilution doesn't tell you whether your equity is good or bad.

It tells you that your ownership percentage can change.

The real question is:

What happens to the value of the company at the same time?

A startup can dilute existing shareholders while simultaneously creating enormous value through growth.

Conversely, owning a large percentage of a company doesn't guarantee that the equity will eventually be worth anything.

There are many variables between receiving an option grant and actually realizing value from it.

Why I started building ESOP Value Clarity

“I have X number of ESOPs.”

to:

“What could these potentially mean under different scenarios?”

Instead of treating ESOPs as just a number, the idea is to look at the different variables together — ownership, valuation, dilution, option-pool changes, exercise cost, and potential future outcomes.

As a builder, I found the problem interesting because it sits somewhere between finance, mathematics, and software.

The calculations themselves aren't necessarily impossible.

The difficult part is making them understandable.

Final thought

If you're a startup employee receiving ESOPs, don't just ask:

“How many options am I getting?”

Also ask:

“What percentage of the fully diluted company does that represent?”

“How could future funding dilute that percentage?”

“What will it cost me to exercise?”

And most importantly:

“What assumptions would need to be true for this equity to become valuable?”

Understanding those questions can make ESOPs much less mysterious.

Because ultimately, it's not just about the number of options you receive.

It's about understanding the ownership behind them — and how that ownership can change over time.
