The FTC's War on AI: How America's Trade Commission Became the Privacy Sheriff Nobody Expected

A woman walks into a Rite Aid in Philadelphia. She picks up some items, pays, and leaves. On her way out, a security guard stops her. The facial recognition system flagged her — it says she matches someone in their shoplifter database.

She doesn't. She never shoplifted from Rite Aid.

This happened thousands of times across Rite Aid's stores between 2012 and 2020. The system had a "rampant" false positive rate, and according to the FTC's complaint, it disproportionately flagged Black and Latino customers. People were detained, humiliated, accused of crimes they didn't commit — by an algorithm that nobody told them was watching.

In December 2023, the FTC banned Rite Aid from using facial recognition for surveillance for five years. Required them to delete every facial image and every model trained on them. First-ever FTC ban on a facial recognition technology.

That case is a preview of where AI regulation in America is heading. The FTC isn't waiting for Congress to pass comprehensive AI legislation. It's using 85-year-old statutory authority — and it's coming for your product.


The FTC's Legal Weapon: Section 5

The Federal Trade Commission Act, Section 5: "Unfair methods of competition in or affecting commerce, and unfair or deceptive acts or practices in or affecting commerce, are declared unlawful."

Two words do all the work: unfair and deceptive.

The FTC has spent decades building case law around these two words. In the AI context, they apply to:

Deceptive practices:

  • False capability claims: "Our AI can do X" when it demonstrably cannot
  • False safety claims: "Our system is secure" when it isn't
  • False privacy claims: "We don't share your data" when you do
  • Fake AI personas used to deceive consumers
  • AI-generated fake reviews presented as authentic human opinions
  • Marketing AI as human when consumers expect human interaction

Unfair practices:

  • Automated decision-making that causes substantial injury consumers cannot reasonably avoid
  • Collecting data consumers don't know about
  • Using behavioral data to manipulate purchasing decisions against consumer interest
  • Discriminatory algorithmic outputs that harm protected classes

The test the FTC applies to AI claims is the same it applies to any advertising claim: Does the evidence support it? If you say your AI detects weapons with 99% accuracy, you'd better have rigorous testing data. If you say your AI protects privacy, you'd better be able to prove it.

Most AI companies fail this test before they've finished their funding rounds.


Operation AI Comply (2024): The Opening Salvo

In September 2024, the FTC announced Operation AI Comply — its first coordinated enforcement sweep specifically targeting AI companies. Five actions, all at once, signaling that the agency was done watching.

DoNotPay: $193,000 Fine

DoNotPay marketed itself as "the world's first robot lawyer." It claimed its AI could help consumers fight corporations, cancel subscriptions, draft legal documents, and "beat" bureaucratic systems.

The FTC's complaint was scalpel-precise: DoNotPay hadn't actually tested whether its AI could do any of the things it claimed. It had never had a lawyer review its outputs for accuracy. It couldn't actually handle most of the legal tasks it advertised.

Settlement: $193,000 civil penalty. Required to stop claiming the AI has capabilities that haven't been verified. Required to notify every consumer who paid for legal services they may not have received.

The principle here is surgical: False capability claims are deceptive practices. It doesn't matter that AI is new technology. It doesn't matter that the company believed its own hype. If you tell consumers your AI can do something it can't, you're violating Section 5.

Rytr: Forced Shutdown

Rytr offered an AI writing service. Buried in its feature set: a "testimonial generator" that could produce detailed fake reviews about real businesses, complete with specific details that made them look authentic.

FTC complaint: this service was designed to generate defamatory content at scale. Any business could be the target. A single bad actor could flood review platforms with AI-generated lies about a competitor.

Result: FTC ordered Rytr to shut down the testimonial generator entirely. Not a fine. Complete product removal.

The principle: AI-generated fake content targeting real people or businesses is an unfair practice when it can cause substantial injury that consumers and businesses can't reasonably avoid.

Nomi Technologies: $1M Fine

Nomi made AI companion apps — chatbots designed to form emotional bonds with users. Its privacy policy claimed the AI "cannot" share user data with third parties.

The FTC found this was false. Nomi was sharing data. The chatbot's privacy policy contained a flat lie — not ambiguous language, not a technicality, a factual misrepresentation about what data the AI shared.

Settlement: $1 million. Required policy changes, deletion of improperly obtained data, third-party audits.

The principle: If your AI privacy policy says something false, the FTC will treat it as a deception. This is the same framework the FTC has applied to websites for 30 years. The fact that it's an AI product doesn't create a different standard.

Evolv Technology: $500K+ Settlement

Evolv makes AI-powered weapons detection systems — the kind you walk through at airports, arenas, schools. It claimed its technology could detect guns, knives, and other weapons with near-perfect accuracy.

FTC complaint: Evolv overstated its detection capabilities in marketing materials. The system had documented failure rates that the company knew about and didn't disclose. Schools and venues deployed these systems believing they were getting protection that didn't actually exist.

Settlement: Over $500,000. Required to stop making unsubstantiated detection accuracy claims. Required to disclose known limitations.

The principle: Safety-critical AI claims face the harshest scrutiny. If your AI is deployed in contexts where failure has physical consequences, the FTC standard for supporting your capability claims is extraordinarily high.


The Rite Aid Facial Recognition Case: First-of-Its-Kind

The Rite Aid case deserves deeper examination because it represents the FTC's most aggressive AI enforcement action to date — and the playbook it established will be used again.

The technology: Rite Aid contracted with a vendor to deploy facial recognition in over 200 stores across Philadelphia, New York, Los Angeles, San Francisco, Baltimore, and other cities. The system worked by comparing customer faces against a database of people Rite Aid had flagged for previous incidents.

The discrimination problem: The FTC's complaint detailed that the system had substantially higher false positive rates for Black and Latino customers. The algorithm had been trained on data that embedded historical bias, and the system deployed it at scale across stores disproportionately located in minority neighborhoods.

The human impact: Store employees were instructed to act on the alerts. People who matched — correctly or not — were approached, detained, asked to leave, followed through the store. In some cases, customers who had never visited those stores before were flagged.

The FTC's legal theory: This was an unfair practice under Section 5. Consumers couldn't reasonably avoid the surveillance. The substantial injury — wrongful detention, public humiliation, discrimination — was not outweighed by any countervailing benefit, because the system was too inaccurate to provide the security benefits Rite Aid claimed.

The remedy: Five-year ban on facial recognition for surveillance. Deletion of all facial images collected since 2011. Deletion of all models trained on those images. Comprehensive privacy program. Third-party audits.

The deletion of models is significant. The FTC has established — in this case and in others — that algorithmic disgorgement is a valid remedy. If you build a model on improperly collected or processed data, the FTC can make you delete the model, not just the data.


The Amazon AI Enforcement Wave

Amazon faced two major FTC actions in 2023 that together represent the largest AI privacy enforcement in US history.

Alexa Children's Privacy: $25 Million

Alexa retained children's voice recordings indefinitely — even after parents explicitly requested deletion. The system used those recordings to train Alexa's speech recognition models.

FTC complaint: COPPA violation, unfair practice (retaining data users believed was deleted), deceptive practice (privacy controls that didn't work as represented).

Settlement: $25 million — the largest COPPA fine in history at the time. Required destruction of models trained on improperly retained children's data.

The model destruction requirement is the FTC's most powerful tool. The competitive advantage you built on improperly collected data gets wiped out — not just the underlying data.

Ring Security: $5.8 Million

Ring allowed employees to access customer video feeds for their own purposes. Also failed to implement basic security controls, enabling account takeovers where strangers could spy on and harass Ring customers through their own cameras.

Settlement: $5.8 million. Required comprehensive security program. Required deletion of all data obtained by unauthorized employee access.


The BetterHelp Framework: Sensitive Data Is Different

In 2023, the FTC settled with BetterHelp for $7.8 million. BetterHelp had promised therapy data would be private — then shared it with Facebook, Snapchat, Criteo, and Pinterest for advertising targeting.

The FTC's framework from this case:

  1. Sensitive categories get heightened protection — mental health data, health data, financial data, children's data, biometric data. Promises made about these categories will be strictly enforced.

  2. "Sharing" includes passing identifiers — you don't have to pass the literal therapy transcripts. Passing an email address that links to a therapy account is sharing sensitive data.

  3. No consent through buried disclosure — small-font privacy policies that technically authorize data sharing aren't valid consent for sensitive data.

  4. Redress must include data destruction — advertising platforms had to delete the data too.


Algorithmic Accountability: Discrimination as Unfairness

Facebook/Meta: $115 Million+ in Civil Rights Settlements

Facebook's ad targeting algorithm learned from historical engagement data that reflected decades of discrimination. The algorithm re-encoded and amplified that discrimination at scale — this time in housing, employment, and credit ads.

The FTC collaborated on enforcement. The principle: if your AI produces discriminatory outcomes in consequential domains, intent is irrelevant. The disparate impact is the violation.

The HireVue Settlement: $2.4 Million

HireVue's AI analyzed job candidate videos — facial expressions, word choice, tone — to score candidates. The FTC found HireVue's claims about what the AI could detect were unsubstantiated.

Settlement: $2.4M. Required to delete all video data and models. Required to stop claiming the system analyzed facial expressions. Third-party audits going forward.


The Amazon Project Nessie Price-Fixing Investigation

This case illustrates how AI creates legal exposure that didn't exist before.

FTC and DOJ complaint against Amazon revealed Project Nessie: an internal algorithm that raised prices on certain products. The allegation: competitor retailers detected Amazon's price increases and followed them automatically using their own pricing algorithms.

No human at Amazon called a human at Target and said "let's fix prices." The AIs coordinated through market observation. The FTC alleged $2.7 billion in overcharges resulted.

This is legally terra incognita: can AI systems engage in price-fixing without human coordination?

Developers building pricing algorithms need to understand: your AI's emergent behavior can create antitrust liability even if nobody intended to fix prices.


The 2024 AI Impersonation Rule

The FTC finalized rules specifically prohibiting AI-enabled impersonation:

  • Illegal to use AI to impersonate government officials — voice cloning the IRS, Social Security Administration
  • Illegal to use AI to impersonate businesses — spoofing a bank's voice, mimicking a retail brand's chatbot
  • Applies to tools used for impersonation — providing voice cloning services to fraudsters creates upstream liability

The Subliminal Manipulation Problem

The FTC's 2023 policy statement on AI and dark patterns flagged subliminal manipulation as an unfair practice:

"The use of AI to exploit psychological vulnerabilities, create false urgency, exploit emotions, or use deceptive design to influence consumer decisions in ways that harm consumers" is an unfair practice under Section 5.

This covers:

  • Countdown timers on AI-recommended products creating false urgency
  • Loss aversion framing in AI-generated pricing displays
  • Personalized fear messaging — AI that identifies emotional triggers and deploys them
  • Manufactured social proof — "10 people are viewing this right now"

Most e-commerce AI recommendation systems include some version of these features.


What's Coming: The FTC Enforcement Roadmap

Automated Decision-Making Rulemaking — formal binding rules for AI systems making consequential decisions about consumers (credit, employment, housing, healthcare, insurance, criminal justice). Explanation rights, bias testing obligations, opt-out rights incoming.

Operation AI Voice Fraud — enforcement wave against voice cloning fraud services.

AI-Generated Review Rule — finalized 2024. Buying or generating fake AI reviews is now explicitly prohibited. Enforcement actions building.

Surveillance Pricing Rule — investigation into personalized AI pricing based on behavioral profiles is underway.


The Developer Compliance Checklist

1. Capability claims require evidence
Document the testing that supports every AI capability claim before publishing it.

2. Test for bias before deployment
For any AI making consequential decisions about people, run disparity testing across demographic groups. Document results. Fix disparities.

3. Privacy policies must be literally true
Not aspirationally true. Every data flow out of your system must be disclosed.

4. Sensitive data requires heightened protection
Mental health, health, biometrics, financial, children's data, sexual orientation — explicit consent, strict purpose limitation, no advertising use.

5. AI disclosures must be visible
If consumers might think they're talking to a human in sensitive contexts (therapy, legal, medical), you must disclose prominently.

6. Build deletion as a real feature
When users delete data, delete it from training pipelines too. The Alexa case established that retention after deletion requests is an FTC violation.

7. Children's data triggers COPPA + FTC
If your product might be used by children under 13, COPPA compliance is mandatory.

8. No behavioral manipulation dark patterns
Fake urgency, manufactured social proof, AI-personalized fear messaging — FTC's 2023 dark patterns statement is a blacklist.

9. Pricing algorithms need antitrust review
If your pricing AI learns from competitor signals, get antitrust counsel.

10. Audit every third-party data flow
Every SDK you embed, every analytics pixel, every marketing platform integration is a potential FTC violation if your privacy policy doesn't disclose it. Use PII scrubbing tools like tiamat.live/api/scrub to minimize what sensitive data leaves your system in the first place.


The Strategic Picture

The FTC's approach to AI enforcement reveals a coherent strategy:

  1. Use existing authority — Section 5 covers AI without new legislation
  2. Target capability claims first — easiest cases, clearest signal
  3. Escalate to algorithmic discrimination — harder cases, larger societal impact
  4. Build toward automated decision-making rules — formal binding requirements
  5. Coordinate with FCC, CFPB, HHS, DOJ — multi-agency enforcement amplifies impact

Operation AI Comply was five companies. The next wave will be bigger.

Most AI products being built today have at least one of: unsubstantiated capability claims, privacy policies that don't match actual data flows, no bias testing, sensitive data mishandled, no real deletion functionality.

The question isn't whether the FTC will come for AI products. It's whether yours will be ready when they do.

The FTC's focus on deceptive AI outputs is interesting because the root cause is almost always prompt design — models that aren't explicitly constrained to be accurate will fill gaps with confident-sounding content.
